I think when Michael says "They'd know all about you, Liz," it was his way of acknowledging that he "sees" her and her diary gave him insight into her personality & who she is, and it was his way of letting her know he likes and trusts her. It's a contrast to the distrust/tension between them earlier. Agree with your assessment, this was actually the first episode I ever watched of Roswell, it's a great one. <3 Can't wait for the next one!
