This episode to me is one of the high points of the first season. In addition to all the backstory and lore, you get some real plot progression. After this episode, the first season story arc is really close to the climax.

I think it just shows Willow's character- that she's fully aware that Xander is interested in Buffy, but she still loves Buffy and is her friend, and doesn't have any resentment towards Buffy (not that it's Buffy's fault). That's a real friend, that's someone you need in your corner.
