Mean Reversion: Profiting from Market Meanings (Patreon)
Content
This post is a in depth follow up on my original idea that I have posted on my dutchalgotrading.com blog. I thought it would be nice to give you a more in depth view on how what I think about these subjects.
I hope you like these!
In mean reversion strategy, I embrace the notion that asset prices have a tendency to revert to their historical mean over time, presenting a fertile ground for profits in the face of exaggerated price movements.
The foundation of mean reversion lies in recognizing that markets, like human emotions, often swing to extremes before finding their equilibrium. When prices surge far beyond what can be rationally justified or plummet to seemingly irrational depths, mean reversion traders believe that the market may have overreacted, creating an opening for a potential correction.
To identify these opportunities, I sometimes rely on the Relative Strength Index (RSI), which a popular indicator that provides valuable insights into an asset's overbought or oversold conditions. The RSI is a momentum oscillator that ranges from 0 to 100, with values above 70 indicating overbought conditions and values below 30 signaling oversold conditions. It is also a very popular indicator and so I have the idea that, because this is so often used, it gets also some form of 'self fulfilling prohpecy'.
I can determine in an algorithm that should 'spot' an asset with a high RSI value, indicating that it has been bid up to an extreme, And then I take this as a signal that the asset might be overbought and due for a pullback. Conversely, if an asset exhibits a low RSI value, suggesting it has been heavily sold off, I interpret this as a sign of oversold conditions and a potential rebound in the offing.
Let me illustrate the power of mean reversion with a another practical example:
Consider that BTC/USDT has been on a remarkable bull run, gaining substantial value over the past few months. As I examine the pair's RSI, I notice that it has now reached a staggering value of 80, indicating that it is in overbought territory.
As a mean reversion trader, I interpret this high RSI as a warning sign - a signal that the stock may have surged too far too fast, and a price correction could be imminent. In light of this observation, I decide to initiate a short position on the pair, effectively betting that its price will retreat from its overbought heights.
Sure enough, in the following days, the pair's price begins to decline. As the RSI gradually moves down from its lofty 80, confirming the asset's shift away from overbought conditions. Now I am getting positive that this mean reversion strategy works.
In this instance, the trade is successful, and I book a profit from the correction in the pair's price. I remain disciplined and stick to my predetermined exit strategy, ensuring that emotions do not cloud my judgment.
Mean reversion is a strategy that demands both skill and nerve. It requires the ability to identify assets that have drifted too far from their historical norms, coupled with the courage to act against the prevailing market sentiment.
As a person, venturing into the realm of mean reversion trading, I must remain vigilant against falling into the trap of trying to predict exact reversal points. Instead, I focus on embracing probabilities, understanding that not every trade will result in immediate profits. By testing this system out as a coded algorithm I can get a better feeling if this strategy is working on the assets I have chosen to trade.
At times, mean reversion may not yield immediate results. Asset prices can stay irrational for more extended periods than anticipated, testing my patience and conviction. Yet, armed with the power of the RSI and a thorough understanding of market dynamics, and with a tested and proved trading algorithm, possibly also with some confirmation indicators. I have more chance to get more winning since I am pulling my emotions out of the equation.
And therefore, I think that a mean reversion strategy offers a unique lens through which to view new trading opportunities in the crypto markets. And as we delve into these strategy types, we find ourselves seeking opportunities in the midst of market extremes, trusting on a well designed and thourougly tested algorithm.
